By Varun Divakar. In this blog, I will discuss the real effective exchange rate (REER). It is the weighted average of a country's currency in relation to a basket of other currencies. This exchange rate is mostly used to determine an individual country's currency value relative to other major currencies. What is an Effective Exchange rate? This is the exchange rate which is brought out by the impact of non tariff barriers which will make the import cheaper. In non tariff barriers, there may be a liberalized import policy by which more imports will be obtained and it may increase exports also. REER is the real effective exchange rate (a measure of the value of a currency against a weighted average of several foreign currencies) divided by a price deflator or index of costs. An increase in REER implies that exports become more expensive and imports become cheaper; therefore, an increase indicates a loss in trade competitiveness. The nominal effective exchange rate (NEER) is an unadjusted weighted average rate at which one country's currency exchanges for a basket of multiple foreign currencies. The nominal exchange rate is the amount of domestic currency needed to purchase foreign currency. In economics, The effective exchange rate index describes the strength of a currency relative to a basket of other currencies. Although typically the basket is trade weighted, there are others besides the trade-weighted effective exchange rate index.
